E-COMMERCE VS DROP SHIPPING

UNDERSTANDING THE DIFFERENCE

Terms such as “E-Commerce fulfillment” and “drop-shipping” get used all the time, but what’s the difference between the two models? While traditional E-Commerce fulfillment and drop-shipping both involve the process of getting your products into the hands of your customer who’s placed an order online, each involves a very different set of operations for your E-Commerce business.

E-Commerce Fulfillment:

Description: The process whereby sellers purchase goods in bulk from manufacturers, the goods are then transported to a fulfillment center and the customer orders are handled and shipped by a third-party fulfillment provider.

IN SHORT: First you buy the goods from the manufacturer - then you transport it to the fulfillment center - then you list the inventory for sale on a e-commerce platform. Once an order is placed the fulfillment center ships out the goods to the end user.

Pros:

  • INCREASED PROFIT MARGIN:

Buying bulk from the manufacturer guarantees wholesale pricing.

  • QUALITY CONTROL:

Having a middleman between the manufacturer and the end of sale motivated the manufacturer to QC goods before exporting them and allows an opportunity to inspect the goods before shipping to customer.

  • INVENTORY MANAGEMENT:

When the order is placed with the manufacturer for a specific quantity that quantity is confirmed and can be used to track against all incoming orders.

  • CUSTOMIZATION/BRANDING:

Fulfilling a customer's order from a fulfillment center allows for promotional marketing and branding material to be inserted/applied to the final package received by the end user - while there are exceptions - this isn't usually a service manufacturer's provide.

Cons:

  • HIGHER UPFRONT COST:

Purchasing in bulk from the manufacturer requires an initial investment to purchase the goods upfront and cover the cost of transporting and storing the goods until they reach the end user. While the price per item will usually be lower thus increasing the profit margin - the initial out-of-pocket far exceeds that of drop shipping.

  • GREATER RISK:

When purchasing the product upfront in bulk the seller is taking on exposure on the complete quantity of good - anything purchased that does not sell is a loss to the bottom line profit - however, this is usually offset by steeper discounted wholesale prices from purchasing in bulk.

Drop Shipping:

Description: The process whereby product fulfillment occurs when items are shipped directly from the manufacturer or wholesaler to the customer. A third-party seller facilitates drop shipping through their website and digital marketing efforts, and is able to profit off the margin created by circumventing the traditional retail supply chain.

IN SHORT: First you sell the goods on a e-commerce platform before you own it - you only purchase the goods from the manufacturer once the order is placed by an end user. The manufacturer then ships the order out directly to the end user.

Pros:

  • LOW RISK:

Since the product is not actually purchased until after the sale to the end user there is no exposure to owning inventory that does not sell - asides from returns.

  • MINIMAL UPFRONT COSTS:

Aside from marketing costs and some additional ancillary cost there is no upfront cost of goods. This makes this business model preferred for companies with limited capital.

Cons:

  • LOWER PROFIT MARGIN:

Without bulk purchases from the manufacturer pricing discounts are significantly reduced.

  • NO CONTROL OF QUALITY:

Without having a middleman between the manufacturer and the end user their is no motivation for the manufacturer to QC the goods before shipping to the customer.

  • INVENTORY OUT OF STOCK:

When the manufacturer stops producing the product there is no remaining inventory for sales. There usually is not a lot of visibility into the inventory before it runs out which may upset customers due to order cancelations.

  • NO CUSTOMIZATION/BRANDING:

Manufacturers typically will ship the product as is without branding or promotional marketing material. Additionally, the manufacturer will likely have other vendors selling their products creating a competitive market with little opportunity to customize the product and distinguish yourself from the competition.
